چکیده

We highlight the ex ante risk-shifting incentives faced by a bank’s shareholders/managers when CoCos (contingent convertible capital) are part of the capital structure. The risk shifting incentive arises from the wealth transfers that the shareholders will receive upon the CoCo’s conversion under CoCo designs widely used in practice. Specifically we show that for principal writedown and nondilutive equity-converting CoCos, shareholders/managers have an incentive to take on more risk to make conversion more likely because of those wealth transfers. As a consequence, wide spread use of CoCos will increase systemic fragility. We show that such improperly designed CoCos should not be allowed to fill in loss absorption capacity requirements unless accompanied by higher required equity ratios to mitigate the increased risk taking incentives they lead to. Sufficiently dilutive CoCos do not lead to undesired risk taking behavior. JEL classification: G01, G13, G21, G28, G32

Torsion Effect on the RC Structures using Fragility Curves Concerning Soil-Structure Interaction

The existence of torsion, as well as consideration of the Soil-Structure Interaction (SSI), increase the natural periods of the structure resulting from a subsequent decrease in the seismic demand of the system. This paper summarizes the probabilistic assessment for evaluation of collapse fragility curves in concrete moment resisting structure with different mass center eccentricities. A 12-sto...

Bubbles and Crises

In recent ®nancial crises a bubble, in which asset prices rise, is followed by a collapse and widespread default. Bubbles are caused by agency relationships in the banking sector. Investors use money borrowed from banks to invest in risky assets, which are relatively attractive because investors can avoid losses in low payoff states by defaulting on the loan. This risk shifting leads investors ...

Ricci curvature: An economic indicator for market fragility and systemic risk

Quantifying the systemic risk and fragility of financial systems is of vital importance in analyzing market efficiency, deciding on portfolio allocation, and containing financial contagions. At a high level, financial systems may be represented as weighted graphs that characterize the complex web of interacting agents and information flow (for example, debt, stock returns, and shareholder owner...

Implementation Procedures for the Risk in Early Design (RED) Method

Risk assessments performed at the conceptual design phase of a product may offer the greatest opportunity to increase product safety and reliability at the least cost. This is an especially difficult proposition, however, as often the product has not assumed a physical form at this early design stage. This paper introduces the Risk in Early Design (RED) method, a method for performing risk asse...

Convertible bonds and bank risk-taking

We study how contingent capital that converts in equity ahead of default affects bank risk-shifting. Going concern conversion restores equity value in highly levered states, thus reducing heightened risk incentives. In contrast, conversion at default for traditional bail-inable debt has no effect on endogenous risk. The main beneficial effect comes from reduced leverage at conversion. In contra...
